Is the recommended API version still only 10? Seems old?

It doesn't really matter. From my experience API version 10 (Android 2.3.3) is the fastest emulator.

And if I want an app to be compatible with Android 2.2 that is going to be a problem?

No. It is not related. Your app will work on Android 1.6 or above.
